Inflation in the largest economies of the Eurozone has rapidly exceeded expectations, increasing the likelihood of an interest rate hike by the European Central Bank this year. These developments come as governments grapple with the highest borrowing costs since the sovereign debt crisis in 2012.
Rising Inflation in Major Eurozone Countries
Preliminary data released on Wednesday shows that inflation in Germany rose to 3.3 percent in September, up from 2.9 percent in August. In France, inflation increased to 3.4 percent from 2.6 percent, and in Italy, it reached 4.1 percent from 3.2 percent. Spain also reported a 5 percent inflation rate on Tuesday, up from 4.6 percent.

All these figures were above forecasts and reached multi-year highs. Rising energy prices, particularly due to ongoing tensions in the Middle East, are considered the main driver of these increases. The European Central Bank has raised rates twice this year, bringing its deposit rate to 2.5 percent in September.
Consequences of Interest Rate Hikes
The next step for the European Central Bank is seen as a significant challenge, as it may push rates from a neutral range towards a restrictive one that could slow economic activity. Higher rates also increase the borrowing costs for governments. The yields on government bonds have reached their highest levels since the sovereign debt crisis in 2012, putting further pressure on public finances.
France has experienced the largest increase in borrowing costs among Eurozone member countries, as investors demand a higher premium to hold the country's debt due to widespread financial and political uncertainties ahead of the French presidential elections.
This level may continue to rise if investors are disappointed by the expected budget announcement in Paris on Thursday. Eurostat is set to release inflation figures for the Eurozone, including 21 countries, on Friday.
